Which is the better sound setting for blu rays bitstream or linear?
Also is PIP available on blu rays, how does it work?

Linear PCM and Bitstream are transfer methodologies rather than audio encoding standards.
The difference really lies in who does the decoding - LPCM the BluRay player does the decoding and the audio is transfered as a 7.1 and can be done via HDMI 1.1. For Bitstream the Receiver does the decoding and requires HDMI 1.3a capabilities.
The should be the same (lossless compressed data -> decompressed at player -> data transfer to receiver w/o loss, vs lossless compressed data -> transfered to receiver -> decompressed at recevier.)
As far as PIP is concerned. BluRay players don't support PIP.
PIP is something that has multiple input sources and then plays the video supports (i.e. TV's and some multi-input DVRs support PIP.) BluRay Player is a source, your TV would have to support PIP.
That said, in theory the PS3 could provide PIP (i.e. play a game stored on HDD and video in PIP.) But this is not supported and doubt if it will be.

Looks like I'll stick with Linear so I can get TrueHD through my amp.

Pretty much with the PS3 linear PCM is always your best bet. Some people will debate that, but it's as simple as them wanting to see the little TrueHD and DTS-MA lights on their receivers light up.
